Penny stocks attract attention because a small price move can produce a large percentage gain. The same feature can also produce rapid losses.
Many penny stocks have thin liquidity, limited disclosure or frequent share issuance. A low share price does not mean the company is undervalued, so research the business and the market before considering a trade.
Key takeaways:
Penny stocks are generally low-priced shares of small companies, although definitions and venue rules vary.
Thin liquidity, dilution, weak disclosure and price manipulation can make penny stocks unusually risky.
Traders should verify filings and share count, use limit orders and keep the planned loss small.
Penny stocks are low-priced shares that are often issued by companies with small market capitalizations. Some trade on major exchanges, while others trade over the counter. Regulators, exchanges and brokers may use different price or listing criteria.
The word penny describes the quoted price rather than the company's value. A business with billions of shares can have a low share price and still be expensive relative to its assets, revenue or earnings.
A reverse stock split can also increase the quoted price without improving the business. For example, a one-for-ten reverse split turns ten shares into one and multiplies the price per share by ten, while the investor's proportional ownership remains the same before other changes.
A small number of orders can move a thinly traded stock by a large percentage. The bid-ask spread may be wide and the price shown on screen may not be available for the size you want to trade.
Low liquidity also makes exits difficult. A trader may find buyers while a promotion is active, then struggle to sell when attention disappears.
A contract announcement, clinical result, financing update or takeover rumor can attract sudden demand. Social media posts and promotional campaigns can produce similar price action without a meaningful change in the business.
Verify important claims through company filings, exchange notices and direct announcements. Treat anonymous tips and guaranteed-return language as warning signs.
Small companies often need new capital. They may issue shares, warrants or convertible securities to raise funds. That can increase the share count and reduce each existing share's claim on the business.
A rising price can give a company an opportunity to issue more stock. Review the current share count and the fully diluted share count, including securities that may become common shares.
High percentage movement: A small absolute price change can create a large percentage return.
Early-stage growth: A small company may expand quickly if its product gains real demand.
Revaluation: Better financial results or improved disclosure can attract new investors.
Corporate events: Partnerships, asset sales or takeover proposals can change expectations.
These outcomes are possible rather than typical. A large potential return usually comes with a high chance of permanent loss.
Business failure: The company may have little revenue, recurring losses or limited cash.
Dilution: New shares or convertibles can reduce existing ownership.
Liquidity: Wide spreads and a thin order book can increase trading costs.
Disclosure: Information may be limited, late or difficult to verify.
Manipulation: Coordinated buying and promotion can create a pump-and-dump pattern.
Trading halts: Regulators or exchanges may suspend trading while concerns are reviewed.
Delisting: A company may lose access to a major exchange after failing to meet its rules.
Gap risk: The next available price may be far beyond a stop order.
Confirm the legal entity, ticker, exchange and reporting status. Read recent financial statements and regulatory filings. Be cautious when the company has missing reports, frequent auditor changes or unclear ownership.
Check where revenue comes from and whether customers pay. Compare revenue with operating cash flow. Rapid sales growth is less useful when receivables rise faster or cash continues to fall.
Estimate how long the current cash balance can support operations. Review debt terms, interest expense and upcoming maturities. A company running out of cash may need financing on unfavorable terms.
Compare shares outstanding across several reporting periods. Read notes about warrants, options and convertible debt. A large fully diluted share count can limit the benefit of future growth for current shareholders.
Look for paid disclosures in newsletters, videos or social posts. A promoter may be compensated in cash or shares. Claims about secret information, guaranteed gains or urgent buying are strong warning signs.
Define the catalyst. Identify the specific event that could change revenue, cash flow or market expectations.
Verify the source. Confirm the catalyst through a filing or direct company announcement.
Check liquidity. Review normal volume, the order book and the bid-ask spread.
Map support and resistance. Mark the levels that define the setup and its invalidation.
Review dilution risk. Check recent financing and securities that may convert into shares.
Calculate the loss. Choose position size from the amount you can afford to lose.
Plan the exit. Decide how you will respond if liquidity disappears or the thesis changes.
A limit order gives you control over the maximum purchase price or minimum sale price, although it may not fill. A market order prioritizes execution and can fill far from the displayed quote in a thin market.
A stop order is also a trigger rather than a guaranteed price. If the stock gaps or trading is halted, the eventual execution price can be much worse than expected.
Keep position size small enough that a total loss would not damage your wider portfolio. Avoid averaging down only because the price is lower. Add only when new evidence improves the thesis and the total risk remains within your plan.
Suppose a trader plans to enter at $2.40 and exit if the setup fails at $2.10. The planned risk is $0.30 per share. If the maximum acceptable loss is $90, dividing $90 by $0.30 gives 300 shares before fees and slippage. Real loss can be larger if the price gaps below the planned exit or no buyer is available.

Costs can include the spread, applicable commission and swap fees for positions held overnight. Check the live trading hours, contract size, margin requirement and swap terms. See the Bybit CFD trading guide for the product workflow.
Confusing price with value: A low share price says nothing about whether the company is cheap.
Following unverified tips: Promotions can benefit early holders at the expense of later buyers.
Ignoring the share count: Dilution can weaken the value of each share.
Using market orders: Thin liquidity can produce a poor fill.
Risking too much: A halt, gap or failed business can cause a total loss.
Using excessive leverage: Small price moves can trigger liquidation or an oversized loss.
No. Some represent genuine small businesses. The category still has higher disclosure, liquidity and manipulation risks, so every claim requires careful verification.
It is possible, but uncommon. Sustainable growth requires real customers, adequate funding and effective management. Focus on evidence rather than the size of a hypothetical return.
A company may use a reverse split to raise its quoted share price or meet a listing requirement. The split alone does not improve revenue, cash flow or total business value.
Penny stocks can produce dramatic price moves because their companies and markets are small. The same conditions create severe liquidity, disclosure and dilution risks.
Verify the business, share structure, catalyst and exit conditions before trading. If reliable information or a realistic exit is unavailable, the disciplined decision may be to avoid the trade.
Disclaimer: CFDs are complex leveraged instruments and can result in rapid losses. You do not own the underlying shares. Product availability, margin, swap fees and trading hours vary by jurisdiction and instrument. Review the current Bybit terms and trade only with funds you can afford to lose. |
